First  bad valves do not cause blow by, ever. so you can safely assume the engine needs at least rings probaly also a piston. 
Best if that proves so is to give it a good rebuilt and upgrade it at the same time. 
Doesn't mean the heads don't need work as well just that blow by is caused by compression leaking past the rings and pistons. 

Rear ends. 
Dana pinions are not all that thick. Having used both i would choose the 8 3/4 everytime. lighter in weight , stronger than dirt, cheap, easier to service etc etc.
If it didn't die in Old reliable then I am convinced it is strong enough because we left at 5100 rpm wheels up in a 4150 lb car for almost 10 years of hard racing. We did change two left hand axles during winter inspections but never broke nothing and of course a set of after market axles would have totally eliminated that problem

One alternative for us that hasn't been discussed is buying a set of after market axles for our 62 to 64 rear ends. A set of Mosers for example with the green bearings would eliminate the tapered axle, the shim adjustment  necessary for the tapered rear wheel bearing and make the rear end bullet proof and all that all for not a whole lot of gold
